To my understanding, only the PS3 80gb (not 40gb) will "down-convert" and play PS2 games, so if you have a PS3 that is 80gb, then I couldn't tell ya. As far as DVDs, I believe the PS3 will only play Blu-Ray DVDs and nothing else. Also, as an FYI, I was told that if you use your PS3 consistently as a Blu-Ray DVD player, it will burn-out your PS3 within 6 months, so be careful!! Good Luck.

Do you have the 40GB PS3? This is what is ultimately so confusing about these multiple SKUs. The 40GB PS3 is no longer backwards compatible with previous software. (Unlike the 60, 20, and 80 GB models, though they don't sell the 20 GB any longer, causing all of this confusion.) They've been trying to phase out the old ones like they never happened, but Sony is confusing people. (Hopefully no one will take me as a "fanboy" for another console. I think every system that has come out this generation is underdelivering in some way or another.) If you ask me, I think this whole "Next-Gen Gaming" has taken step backwards.
