As a general rule of thumb, Honestly. That being said, it's probably a good idea to quickly distill your answer into a simple, certain "Yes" or "No".

Unless you want problems in your relationship, you ALWAYS answer, "of course not!" It is her insecurities that are making her ask you that question. If you do things that make her insecure, that is another story - then you need to take a step back and reflect on the relationship. But if you care about her, all she is looking for is re-affirmation.

"No" seems a sensible answer.

If you have feeling for her and your hoping to act on it and move on say "yes" and be honest. If it's just a little flirty fantasy thing that you wouldn't act on say "yes but she's only a friend, I love you!"

I'd say use some humor. Say, "Oh yeah, she's hot. I'd dump you for her in a second." And then kiss her. That should be enough to tell her that the question was silly and inappropriate.
