The piper blows air down the 'blowstick' and fills the bag. The 'blowstick' has a valve, so that the air can only go one way. The bag is then squeezed and this forces the air into the other four pipes. Three of these pipes are called 'drones' and these produce the constant humming sound. The fourth pipe is called the 'chanter' and this is the one the piper holds in his hands. The melody is played on this one.

There are many styles and designs of pipes worldwide. http://en.wikipedia.org/wiki/Bagpipes is a useful resource

More to the point does anyone know how to STOP bagpipes producing their "unique" sound? And I am allowed to say that as I am half Scottish and grew up there! Every trip to town meant putting up with that whining.... :P ;)
