The password system is a system used to give items to another player in a different town, even if you cannot enter their town. Talk to Nook (go under "other things" and "hear password") and answer questions as you go to get your password. Give this password to the person it was made for, and then they'll talk to Nook and receive it (go under "other things" and "say password"). Another use for this system is the free passwords, as you asked about. To be blunt, they are basically cheat codes. Go online and Google "Animal Crossing cheats" or something similar. You'll find all kinds of cheat codes. Talk to Nook and say "other things" and "say password", and punch in the code (CaP sEnSiTiVe). Usually a code can only be used once in a town, but there are occasional exceptions where you can have as many as you want (five at a time).
