Using oil minimizes light loss and the lens focuses very close to the slide, this is because immersion oil has the same refractive index (N=1.52) as glass; however, if water were to be used in place of immersion oil, the light ray would be refracted when it emerges from the slide because of the change in media since the refractive index for water is different than that of glass (N=1.52).
You wouldn't get the expected magnification, and it might be impossible to focus. The oil has a high index of refraction, similar to glass.
