How can this be? Isn't it illegal for them to be within the borders of the country in the first place? Is this in a certain state or...?

That's not new. I'm 24, I live in deep south Texas and people in my area have been doing this since before I was born. And yes when people from Mexico hit us and they don't have insurance you're basically screwed.

Legal immigrants and visitors can do the same thing. I, a Brit, drove a car in America on my last visit - without coming close to an accident. This is normal procedure across the world: countries recognise each other's driver's licenses and put the onus on the driver to learn the special rules of the country they visit. Some rule of the road differ between states in the US (such as right on red, I believe). If you are going to debar foreign driving licenses you should also debar out-of-state licenses. Most if driving a car is awareness of other road users, not detailed rules of the road, anyway. The illegal immigrant status of the drivers is quite another matter. That is for the INS, not for any driving license administration.
