Yes, just like windows 98 and 95, the windows ME code is based on DOS. Most of the commands actually happen through the windows shell but behind it all, there is MS-DOS. Don't worry though, windows ME is the last os that will be based on the DOS code. (Oh, and if you haven't actually bought it, it's just a re-build of windows 98 with a few new features.)

Yes, it's something Microsoft tried to keep secret; an internal name for Windows ME was DOS 8. http://en.wikipedia.org/wiki/DOS More importantly is this link: http://en.wikipedia.org/wiki/Comparison_of_x86_DOS_operating_systems

No. It IS true that WinME *had* legacy DOS code and has not mutated/evolved since it's obsolescence many moons ago. "Still has" erroneously implies that WinME has not been abandoned or superseded yet or that software can spontaneously re-write itself long after it's developer stopped supporting it.

I'm surprised that you have interest in Windows ME. For me, and a lot of people I communicated with, the System was VERY unstable, and crashed often. I actually reformatted and went back to Win98 Second Ed., until I bought a new computer with XP.
