It is completely legal and a somewhat common practice to be observed while taking a drug test. This is no different from any other doctor or nurse performing a test in which access to genitals is required.
Like any medical test, you always have the right to refuse a test. Of course, if your drug test is court ordered, you may not like the consequences of refusing. But you still have the right to refuse.
If you do not feel uncomfortable taking a test with someone else present, don't hesitate to request that the test be taken in a dry room. Most companies will accommodate this, although they have no legal obligation to do so.
If it's for a job, they usually do not watch..If it's for criminal issues, they do....

Many clinics that specialize in corporate drug tests use a dry room to allow privacy. It is a room with no running water and a non-flushable toilet. You are searched before you enter and then allowed to pee in private.
